Use peerblock have it running everytime you torrent or downloading anything.
And yes they can do that. My ISP does the same thing, if you get caught 3 times the disable your internet for good.

Tell them that your wifi was open and people where using it without your permission. If they ask you to enable security on it say that you have a few gadgets that don't support wep/wpa keys.
